We examine the optimal subsidy policy under both the learning-by-doing with its spillover and the lobbying activity. On the one hand, in the presence of learning-by doing with inward spillover, positive subsidies may not be justified when the home firm behaves strategically against the foreign firm and home government. The home firm has an incentive to increase the subsidy, and the home government has an incentive to offset the strategic behaviours by the home firm. On the other hand, when there is lobbying activity by the home firm in an attempt to increase the subsidy, then the home government has an incentive to decrease the announced initial subsidy level even in the second period in order to offset the lobbying activity by the home firm. We expect that the optimal subsidy will be lower under the spillover learning by doing and the lobbying activity.
