The proliferation of regional integrations has been witnessed in recent years. This paper examines the FDI flows towards Mexico and Latin American countries before and after NAFTA to investigate the impacts of regional integration agreements (RIAs) on foreign direct investment (FDI) inflows in member and nonmember countries. While the investment creation effect of regional integration agreement has attracted increased attention in recent years, few studies have examined the impact on investment flows to nonmember countries. We investigate whether evidence exists for FDI diversion to Mexico away from Latin America by conducting simulation based on the gravity model results to make comparison of actual and expected FDI flows and FDI stocks in Mexico and Latin America. A cursory observation of recent FDI trends might give rise to such claims of diversion. Over the post-NAFTA period as a whole, this paper finds that Mexico's FDI performance was not significantly different from the Latin American norm. The findings lead us to conclude that there is no evidence of FDI diversion between these two regions. It is also examined that stock adjustment is to some extent completed in Mexico while it is still taking place in Latin America excluding Argentina and Brazil. The completed stock adjustment in Mexico may be one of the reasons for the result that Mexico has not shown the highest actual FDI inflows ratio to expected inflows around the inception of NAFTA.
